The purpose of this article is to examine deflation and the liquidity trap as phenomena limiting the effectiveness of monetary policy. In the first part of the article, the author describes the theoretical aspects of deflation, i.e., mainly its causes and effects. In the second section, she discusses the liquidity trap, starting from its traditional perception and then concentrating on its more modern understanding. Thus, the article mainly focuses on the role of inflationary expectations during prolonged deflation and successful exit from the liquidity trap. The final section discusses the Bank of Japan's experience in its struggle with deflationary pressures and the liquidity trap. The author presents applied monetary policy tools as well as the reasons for their limited effectiveness.(original abstract)
